How can I edit the textures of the game's original textures, copy the model using them to make a custom character, then replace the Katarn model with it to use as the player?

Extract the ky.3do from the gob file. Open it up in a text editor to find the names of the textures it uses. Extract those from the gob file also. Have the .mat files converted to .bmp with a program called Mat16 (I think, which you can find at massassi.net since no downloads seem to work here.). Edit them in any picture editor you like and save it as a .bmp. Reconvert it to a .mat with Mat16. Name your new textures with something unique. Replace the names of the textures in the .3do text file with your names and save the file. Rename the .3do. Open JKEdit and click on Level>Files in Level. Import all your new files and click OK. Click on Tools>Template Manager. Click on the "walkplayer" entry and click Add. Rename "walkplayer" to whatever you want -- it's the name of your template. Lastly, replace ky.3do in the text below with the name of your .3do. Now you can add it to your level.

Does it have to be ky.3do? Can it be any character model?

It doesn't have to be a modified ky.3do. You can replace the walkplayer with models of your own, or steal models from other peoples' levels... But to make the template entry for your new walkplayer, you have to replace the name of ky.3do with your .3do. You see it among all those template parameters, right? Anyway, when you do that, you aren't overwriting anything. You'll actually have the option to use the original walkplayer or your custom one in your level.

One thing to note, if this new player does not have the same joints as the ky.3do, you'll also have to rename the .pup file under puppet=ky.pup
